Asset allocation: meaning and how to set yours

In one line

Asset allocation is how you divide your money between asset classes such as equity, debt and gold, and it drives most of how your portfolio behaves.

Illustration. Asset allocation is how your money is split across shares, bonds, gold and cash.

Why it matters more than the fund you pick

Equity, debt and gold move differently. How much of each you hold decides how far your portfolio can fall in a bad year and how fast it can grow in a good one. Choosing between two similar large-cap funds matters less than deciding whether 40% or 70% of your money is in equity at all.

Set it goal by goal

A single "my allocation" hides what matters. Allocate each goal by its time horizon:

Goal horizonTypical approach
Under 3 years (emergency fund, car, travel)Mostly liquid, money-market or short-duration debt
3 to 7 years (home down payment)Mix of hybrid and debt; limited equity
More than 7 years (retirement, child's education)Mostly equity, shifting to debt as the goal nears

The "100 minus age" rule

A well-known rule of thumb says your equity percentage is 100 minus your age. At 30 that gives 70% equity. It is a starting point, not a plan: it ignores your income stability, dependents, other assets and goals. Longer lives push some planners to use 110 or 120. Treat it as a sanity check on the number you arrive at from your risk profile.

Rebalancing example

You hold ₹10 lakh: 60% equity (₹6 lakh), 30% debt (₹3 lakh), 10% gold (₹1 lakh). In a year equity rises 25%, debt 4% and gold 5%. Your holdings become ₹7.5 lakh, ₹3.12 lakh and ₹1.05 lakh, a total of ₹11.67 lakh. Your mix has drifted to 64.3% equity, 26.7% debt and 9.0% gold. You are now taking more equity risk than you chose.

How to rebalance with the least cost

  1. Direct new money (SIPs, bonuses) into the underweight asset until the mix is back.
  2. Use a threshold. Rebalance when any asset drifts 5 percentage points from target, or once a year, not weekly.
  3. Mind the tax. Selling winners triggers capital gains. Using new money or STP avoids or spreads it.
  4. Use a hybrid or balanced advantage fund if you want rebalancing done inside the fund. See hybrid fund.

Common mistakes

  • Never rebalancing, so a bull run leaves you far more exposed than planned.
  • Rebalancing too often, paying costs and tax for no benefit.
  • Allocating the whole portfolio as one number, ignoring when each goal is due.

Questions people ask

What is asset allocation in simple words?

Deciding how much of your money goes to equity, debt, gold and so on.

What is a good asset allocation?

It depends on your goal, horizon and risk profile. There is no single mix.

How often should I rebalance?

Once a year or when the mix drifts by about five points.

Is asset allocation the same as diversification?

Related but different. Asset allocation sets the split between classes; [diversification](/learn/glossary/diversification) spreads within each class.
